The Bond Market: A Boring but Profitable Investment

The bond market, often considered boring by the public, has proven to be a profitable investment option, especially for those willing to take a long-term view. This is the view of the chairman of Meitav Securities, who believes that despite its lack of “action” compared to the stock market, the bond market has the potential for significant returns over time.

The interest rate cuts and the uncertainty revealed in the Fed’s protocols have sparked discussions about the profitability of the American debt market. The market requires macro-level analysis of economic factors such as fiscal policy, monetary policy, budget, inflation, and interest rates, making it easier to analyze compared to the stock market.

Recent data shows that the government bond index in the US rose by 31% from the end of 2008 to the end of 2019, with a more than double increase for long-term bonds. In Israel, the government bond index rose by 60% and long-term bonds almost doubled during the same period. This represents an average annual return of around 2.4% for government bonds in the US and 3.2% in Israel.

However, the market experienced a downturn in recent years due to events such as the COVID-19 pandemic and the Russia-Ukraine war, which led to a sharp increase in interest rates. This caused declines in the bond market, with the US government bond index experiencing a 15% loss from early 2023 to mid-October.

The situation, however, took a positive turn towards the end of 2023, as the 10-year US government bonds made an amazing rally, leading to a minimal return of about 1.5%. This was attributed to a change in Fed policy, with the markets embracing the forecast of three interest rate cuts in 2024 and another four throughout 2025.

Looking ahead to 2024, the picture is clear: inflation is moderating, and interest rates in the developed world are expected to decrease, making government bonds a worthwhile investment. However, short-term risks such as supply disruptions and energy price increases in the US, as well as the exchange rate between the dollar and the shekel for Israeli investors, need to be considered.
